Step-by-Step: How an FIA Works

You Deposit a Lump Sum

You transfer funds from savings, a CD, IRA, or 401(k) rollover into a fixed indexed annuity contract with an insurance company.

Your Principal Is Guaranteed

The insurance company contractually guarantees your principal. A 0% floor means your account value never decreases due to market losses.

Interest Is Credited Based on an Index

At the end of each crediting period, the insurer measures the performance of a market index (like the S&P 500). If the index gained, you earn interest up to your cap or participation rate. If it lost, you earn 0%.

Your Money Grows Tax-Deferred

Unlike a CD, you don't pay taxes on interest each year. Your money compounds without annual tax drag until you take withdrawals.

You Access Income When Ready

Most FIAs allow penalty-free withdrawals of up to 10% per year. Optional income riders can convert your balance into a guaranteed monthly paycheck for life.

Key Terms Explained

Cap Rate

The maximum interest you can earn in a crediting period. If the index gains 15% and your cap is 10%, you earn 10%.

Floor (0%)

The minimum interest you can earn. If the index loses value, your account earns 0% — never negative.

Participation Rate

An alternative to a cap. If the index gains 20% and your participation rate is 60%, you earn 12%.

Crediting Period

The time period over which index performance is measured — typically 1 year.

Surrender Period

The initial contract period (typically 5–10 years) during which early withdrawals above 10%/year may incur charges.

Income Rider

An optional add-on that guarantees a monthly income stream for life, regardless of account value.
